Canadian investors are still expecting double-digit investment returns – 63% higher than what advisors think is realistic despite macroeconomic headwinds. Nearly four in ten say volatility has been so high they can’t worry about it anymore.
Only 2% understand how rising rates affect bond investments. 62% want professional advice on bond investing.
75% say their biggest financial fear is higher everyday costs; 63% are saving less because of it; more than half say inflation has significantly hurt their ability to save for retirement.
More than half wrongly assume that index funds will help minimize investment losses.
BOSTON–(BUSINESS WIRE)–Canadians remain blithely bullish on the markets and have high investment return expectations almost as if 2022 never happened, finds the 2023 Natixis Investment Managers Survey of Individual Investors, published today. While 85% of respondents say last year was a wake-up call, reminding them that the stock market can go down, investors still expect average annual returns of 10.6% above inflation over the long term, or about 15% given the current inflation rate. However, the findings suggest that shifting economic and market drivers could trigger investors’ worst fears and shed light on critical gaps in their investment knowledge particularly about rates, risk, and the pros and cons of passive investing.
“Fear and flawed assumptions are a combustible combination that can lead to irrational behavior and costly mistakes,” said Dave Goodsell, Head of the Natixis Center for Investor Insights. “In the decade between 2012 and 2021, even the least experienced investors looked smart in a market that delivered high returns with low risk and relatively little effort. The economic landscape has gone from low inflation, low rates, and low dispersion to higher inflation, higher rates, and higher dispersions. The market promises slower growth and greater risk, but investors have not meaningfully adjusted their return assumptions or reassessed where real risks lie.”
Key findings include:
Canadians’ biggest financial fear is not keeping up with rising costs, a threat the Bank of Canada is still working to get under control: 75% of respondents say their biggest financial fear is higher everyday costs, and 63% say their top investment concern is the impact of inflation on their savings and investments. While 73% recognize the need to save more money, and 45% see the need to invest more to make up for what inflation is eating away, just 20% are saving more. In fact, 63% say they are saving less because of higher everyday expenses, and 56% say inflation has significantly hurt their ability to save for retirement.
Investors are worried about interest rates, but most don’t know why: Rising interest rates – arguably one of the biggest shifts in the investment landscape in 15 years – is one of the top investment concerns for a little more than one in four investors (26%). Rate hikes led 23% of investors to add bonds to their portfolios this year, and 25% plan to invest more next year. Yet while 47% of investors claim to understand what happens to bonds when rates rise, when asked, only 2% of respondents correctly answered that present bond values typically go down while future income potential goes up. In fact, the largest number of investors (51%) simply answered “I don’t know.”
Gut check needed on risk and volatility: Just 11% of investors define risk as failing to meet their financial goals. By comparison, financial advisors in Canada are three and a half times more likely to define risk this way.0F1 Investors are more inclined to view risk without that all-important context, and instead see it primarily as exposure to market volatility (31%), loss of assets (28%); or underperforming market benchmarks (14%). Nearly four in ten (38%) say that market volatility is one of their top investment concerns, yet an equal percentage (38%) say volatility has been so high they just don’t worry about it anymore.
Confirmation bias for passive investments: 53% of respondents wrongly assume that index funds are inherently less risky than other investments; 58% believe index funds will help minimize losses; and 56% look at the broad exposure these funds provide and assume index funds give them access to the best opportunities in the market, not realizing the extent of their exposure to the worst, potentially most rate-sensitive opportunities in the market at the same time.
“A decade of low rates with little volatility helped fuel the longest bull market in history, a period of highly correlated returns that was ideal for passively managed index funds,” added Goodsell. “The basic value proposition of index funds – to deliver returns comparable to broad market indices, like the S&/TSX, for a lower fee than actively managed funds – has since morphed into a logic-defying belief that index funds have superpowers that simply don’t exist.”
Past performance is no guarantee of future results; More investors seek professional help
The survey findings suggest that after more than a decade of outsized returns, Canadian investors have been conditioned to expect consistently high returns, despite last year’s losses and slower growth so far this year. Their long-term return expectations remain high – 63% higher than what financial advisors in Canada think is realistic (6.5%). Just 38% of Canadian investors say they are comfortable taking investment risks to get ahead, down from 44% in 2021 and far fewer than U.S. investors (52%). At the same time, 36% of U.S. investors compared to 17% of Canadian investors admit that they take on more risk than they know they should to get better returns.
Investors do seem to recognize that they need help, and seek professional advice that goes beyond investing. The survey found:
66% of investors say that trying to navigate inflation has highlighted the importance of having professional financial advice.
The three top advisory services they are most interested in are retirement income/planning (59%), overall financial planning (41%), and tax-efficient investing strategies (41%). One in three (30%) do not understand how taxes affect their investments.
62% specifically want more information from their advisor about bond investments. Just 28% of Canadian investors have bond holdings in their portfolios, compared to 52% in the U.S. Most (67%) have more confidence in the performance of the stock market than in Canada’s highly rate-sensitive bond market this year. They may not understand bonds, but they do have critical questions for their advisors, including: What are the tax implications of bond investments (42%); Are some bonds riskier than others (39%), How do different types of bonds work (37%).
Unadvised millennials are 2.5 times more likely than unadvised baby boomers to say they need professional advice. (45% of millennials vs. 17% of boomers).
96% of investors in Canada trust their financial advisor to help them make investment decisions, even more than those who say they trust themselves (85%). Trust is highest where relationships exist and falls off sharply the less personal the advice source becomes. Few Canadians trust investment advice coming from algorithms or artificial intelligence (17%), financial media (38%), or social media (4%).
